Basically.
Zuko is the blue spirit and Katara is the painted lady, and together they are like running around helping people, hating the fire nation, like every other person. They no each others identities, but the identity of the crown prince of the fire nation is not "public" and therefor Katara does not know that "her" Zuko is the "fire nation's" Zuko.
She find out, and they get into a fight, which they then, I guess, resolve, by Katara forgiving Zuko for keeping this secret.
